NITI Aayog paper proposes 9.5% social discount rate for public projects

A NITI Aayog working paper by Indian Statistical Institute researchers proposes raising the social discount rate for appraising public projects of up to 30 years to 9.5%, from the 8% recommended in 2018. For longer horizons it proposes a declining schedule, down to 3.5% for 75–100 years. NITI Aayog says the paper is not a statement of policy.
Syllabus: GS3 · Indian Economy & Growth; GS3 · Government Budgeting; GS3 · Investment Models
Why this matters for UPSC
GS3 Economy (planning, government budgeting, investment models): Prelims can ask what a social discount rate, net present value or shadow price is; Mains, how public projects should be appraised and long-term climate benefits valued.
Why it matters
Every large road, dam, metro line or clean-energy plant is first tested on paper: do its future benefits, counted in today's money, exceed what it costs? The discount rate decides that sum. At a higher rate, a highway that pays back within two decades still passes, but a forest, a flood barrier or a school programme whose gains arrive over sixty years looks weak. A falling schedule lets such long-lived projects show their worth. If ministries adopt these numbers, the choice of which projects receive scarce public money could shift, and with it the balance between quick returns now and benefits for the next generation.
Prelims pointers
- NITI Aayog: constituted through a Union Cabinet resolution dated 1 January 2015, not by an Act of Parliament.
- Indian Statistical Institute: founded in Kolkata on 17 December 1931 by P. C. Mahalanobis; governed by the Indian Statistical Institute Act, 1959.
- Shadow exchange rate factor: the ratio of the shadow exchange rate to the official exchange rate; tariffs and trade distortions usually keep it above one.
- ADB Guidelines for the Economic Analysis of Projects (2017): a minimum economic internal rate of return of 9% generally, 6% for social sector and mainly environmental projects.
- Ramsey rule: discount rate = pure rate of time preference + (elasticity of marginal utility of consumption × growth rate of per capita consumption).
- Carbon Credit Trading Scheme, 2023: made under the Energy Conservation Act, 2001 (amended 2022); Carbon Credit Certificates trade on power exchanges under CERC regulations.
Practise a UPSC-style question
With reference to the social discount rate used in appraising public projects, consider the following statements:
1. Under the Ramsey rule, faster expected growth of per capita consumption implies a lower social discount rate.
2. Discounting gives greater weight to net benefits that arrive soon than to those that arrive decades later.
Which of the statements given above is/are correct?
- (a) 1 only
- (b) 2 only
- (c) Both 1 and 2
- (d) Neither 1 nor 2
Show the answer
Answer: (b) 2 only
Answer: (b) 2 only. Discounting shrinks distant flows, and under the Ramsey rule faster growth raises the rate, not lowers it.
Statement 1: incorrect. Under the Ramsey rule, a richer future values an extra unit of consumption less, so faster expected per capita consumption growth implies a higher discount rate.
Statement 2: correct. A future flow is divided by (1 + r) for each year of waiting, so benefits decades away count for much less in present value than near-term ones.
Eliminate: Statement 1 reverses the Ramsey rule's direction, so it is wrong. Out: (a), (c).
Eliminate: Statement 2 is the basic arithmetic of discounting, so it is right. Out: (d).
Trap: Reversed direction. Statement 1 keeps the right ingredients of the Ramsey rule, growth and the discount rate, but turns the effect of growth upside down.
Remember: Ramsey rule: faster consumption growth means a higher discount rate.
